If the Federal Reserve really wants to control inflation, it first needs to control people's expectations.
Central bankers can adjust interest rates and tweak balance sheets, but those tools only work if the public believes the effort will succeed. When households and businesses expect prices to keep climbing, they act in ways that make inflation worse. Workers demand higher wages. Companies raise prices preemptively. Lenders build inflation premiums into loans. The result is a feedback loop that no single rate hike can easily break.
This is why Fed officials spend so much time talking about credibility. Markets parse every speech, every dot plot, every subtle shift in language for clues about the central bank's resolve. A single ambiguous comment can move bond yields more than an actual policy change.
The challenge is that psychology cuts both ways. If the Fed tightens too aggressively, it risks convincing the public that a recession is inevitable, which can trigger spending cuts and layoffs before any real economic weakness appears. If it moves too slowly, expectations of persistent inflation become entrenched and harder to reverse.
Economists call this the expectations channel of monetary policy. It is less visible than rate announcements but just as powerful. The Fed's real job is not just setting borrowing costs. It is convincing millions of people that price stability is the destination, even when the path there is uncertain.
